Fed kicks off easing cycle: Markets soar as skepticism lingers
The Federal Reserve started its easing cycle with a 50-basis points rate cut, bringing rates down to 4.75-5.0%. The projection indicates another 50 basis points cut by year-end, but the market is expecting a total of 70 basis points. Chair Powell emphasized that the decision was a “recalibration” and not a rush, but the market remains skeptical. The vote was mostly in favor, with one dissenting voice. The Fed's inflation and unemployment forecasts shifted, lowering the inflation prediction for 2025 and raising the unemployment forecast slightly.
Market reactions were mostly positive, with Brent oil prices briefly surpassing USD 75 per barrel and the S&P 500 hitting a record high. The Atlanta Fed's GDPNow suggested strong economic growth, while volatility indicators dropped. The Bank of Japan's decision to keep rates unchanged affected the yen but boosted emerging market currencies like the Brazilian real. The only concern was gold reaching an all-time high.
Brazil raises rates while Turkey holds steady
On the same day the U.S. Federal Reserve kicked off its much-awaited easing cycle with a 50-basis point cut, Brazil's Central Bank increased its main interest rate by 25 basis points to 10.75%. In contrast, Turkey's Central Bank kept its rate unchanged at 50%, as expected.
Brazil's move to raise rates comes amid stronger-than-anticipated economic performance and concerns about inflation remaining unchecked. Analysts expect one or two more hikes by the end of the year to stabilize inflation expectations. This decision is particularly significant as President Lula’s nominee to lead the bank, Gabriel Galipolo, is set to take over in January 2025.
Meanwhile, Turkey's decision to maintain its rate reflects a shift towards a more cautious approach, thanks to a notable drop in inflation rates. Finance Minister Mehmet Simsek noted that inflation, which peaked at 75% in May, is projected to end the year in the low 40s%. While the Central Bank will stay alert to potential disinflation risks, the declining inflation trend could pave the way for rate cuts by late 2024 or early 2025, potentially boosting Turkish assets.
Oil prices steady after strong weekly surge
Oil prices held steady after their biggest weekly jump since April, as a stronger dollar balanced out worries about escalating tensions between Israel and Hezbollah. Brent crude remained stable, while West Texas Intermediate hovered around USD 71 a barrel. The rising dollar made dollar-priced commodities less attractive, which helped crude prices pull back from earlier gains.
Hezbollah fired over 100 rockets and drones into northern Israel, leading to counterattacks in Lebanon. There are ongoing fears that this conflict could escalate, threatening oil production in a region that supplies about one-third of the world’s oil.
In China, the largest oil importer, financial regulators announced a rare briefing on the economy after cutting short-term interest rates, sparking speculation about new measures to boost growth, especially following recent US rate cuts.
While optimism around US rate cuts has driven Brent oil prices up 9% since earlier this month, concerns about falling fuel demand have tempered further gains, with hedge funds becoming increasingly bearish on diesel.
China’s Lithium mine shutdown fails to boost prices amid production surge
A recent shutdown at one of China’s largest lithium mines hasn’t made much impact on battery metal prices. Contemporary Amperex Technology Co. Ltd. (CATL) announced it’s adjusting output at the Yichun mine in Jiangxi province, a major global lithium source. However, with other suppliers still active, the market remains saturated. Battery metals like lithium, cobalt, and nickel are facing challenges as a surge in new production outpaces demand, especially with electric vehicle (EV) adoption slowing.
Despite this, global EV charging infrastructure is expanding rapidly, fueled by billions in government incentives. Installations are projected to rise by at least 800,000 in the latter half of this year—up one-third from the first half. China is expected to lead in installations in the final quarter, while US government grants and new players like the automakers' joint venture Ionna could drive growth in North America well into 2024, even as EV sales cool off.
Europe’s recovery remains elusive
The European economy’s prospects are not exactly bright. The European Central Bank recently downgraded its forecasts for growth, to 0.8% in 2024 and 1.3% in 2025. This suggests that a recovery—if any—will be slow. Monday’s release of the widely watched purchasing managers’ index for the euro zone will reveal how the economy has been doing in September, as well as business sentiment.
Although services will probably continue to grow, manufacturing will decline. In August new orders dropped for the third month in a row because of falling demand for industrial goods, from both Europe and the rest of world. The labour market is stagnating, partly because of a falling workforce in manufacturing and a diminishing backlog of orders in firms. In August sentiment dropped to the lowest level in 2024. Should the outlook darken, the ECB may have to reduce its forecast further—and cut interest rates again in October.
