Could the ECB cut rates before the Fed?

Could the ECB cut rates before the Fed?
Inflation is falling faster than forecast in Europe while exceeding expectations in the US, prompting investors to predict the European Central Bank could cut interest rates earlier than the Federal Reserve. Eurozone inflation dropped to 2.4% in the year to March, the fourth straight monthly fall and the latest evidence that prices are edging tantalisingly close to the ECB’s 2% target.
In contrast, US inflation has exceeded forecasts since the start of this year, with the headline personal consumption expenditures metric that the Fed uses for its target rising from 2.4z% in the year to January to 2.5% in February. After the biggest rise in the cost of living for a generation, the diverging paths of inflation in the eurozone and the US have prompted investors to reduce the total interest rate cuts they expect from the Fed this year, while predicting the ECB will still ease policy more aggressively.
Fed chair Jay Powell signalled in a speech on Wednesday that stubbornly high US inflation may keep the central bank from cutting rates as quickly as previously thought. “We do not expect that it will be appropriate to lower our policy rate until we have greater confidence that inflation is moving sustainably down towards 2%,” Powell said. “Given the strength of the economy and progress on inflation so far, we have time to let the incoming data guide our decisions on policy.”
Interest rate swap markets were on Wednesday pricing in almost 70 basis points of rate cuts by the Fed and Bank of England this year — equivalent to between two and three quarter-point cuts. For the ECB, they priced in nearly 90bp of cuts — equal to almost an extra quarter-point move. Last year the Fed raised its policy rate to a 23-year high of 5.25% to 5.5%, while the ECB lifted its deposit rate to a record-high 4%. UK inflation fell to 3.4% in February. The BoE has forecast consumer price growth will fall below its 2% target in the second quarter but it is closely monitoring services inflation that remained worryingly high at 6.1% in February, driven by rapid wage growth.
Katharine Neiss, chief European economist at PGIM Fixed Income, said the eurozone’s “encouraging” inflation data meant the bar was “pretty high” for the ECB to delay rate cuts beyond June — unlike the Fed. “The increased conviction around the likelihood and timing of ECB rate cuts does stand somewhat in contrast with what we are seeing in the US.”
Outcome in Turkey’s local elections is good news for economic policy and markets
President Erdogan’s ruling AK Party suffered a significant political blow in the local elections on Sunday, March 31, losing all major cities and garnering the lowest share of the nation-wide popular vote in decades. While the results in the local elections can be characterized as a major political defeat for President Erdogan’s ruling party, we strongly disagree with some analysts’ interpretations that this outcome could jeopardize macroeconomic policy normalization under Minister of Finance Mehmet Simsek’s leadership.
We believe the opposite to be true: the pivot back to orthodox economic policy management is not only likely to continue, but could get even more ambitious and credible. We are of the view that President Erdogan is likely to recognize that the “red flag” in the local elections comes on the back of high inflation and falling living standards, the product of his pre-June 2023 (i.e. the last presidential elections) heterodox economic policy mix that he has abandoned in favor of a U-turn toward economic orthodoxy. This should support an even stronger mandate going forward for Minister Simsek and the Central Bank of the Republic of Turkey to guide the Turkish economy away from the inflation quagmire that was clearly the key driver in last Sunday’s protest vote.
With political event risk now in the rear-view mirror, the authorities have a rare period of four election-free years that offer a unique window of opportunity to address the major macro imbalances, re-anchor inflation expectations and put Turkey’s dynamic economy on a sustainable growth path. This would be a win-win development from both a political and market perspective.
Oil tops USD 90 and stocks tumble as Middle East tensions jolt markets
Oil prices rose above USD 90 a barrel and US stocks tumbled as flaring tensions in the Middle East sent tremors through markets. Brent crude oil futures rose 1.5% on Thursday to settle at USD 90.65 a barrel — the highest closing price since October — as traders weighed the potential for Iran’s backlash after a suspected Israeli attack on its consulate in Damascus. Wall Street’s blue-chip S&P 500 stock index closed 1.2% lower, its sharpest daily decline since the middle of February, while the tech-heavy Nasdaq Composite fell 1.4%.
Fears that the war between Israel and Hamas might descend into a broader conflagration had simultaneously sparked a rush for assets considered less risky than stocks. Oil prices have blown through analysts’ median forecast of USD 83 a barrel for this quarter, according to Bloomberg data, as global petroleum demand grows when the Saudi Arabia-led Opec+ alliance is constraining supply. Giovanni Staunovo, a commodity analyst at Swiss bank UBS, said: “We believe the latest price increase has been driven by renewed geopolitical tensions in the Middle East, but fundamentals like better than expected demand and lower oil production have also helped.”
The surge in oil prices complicates central banks’ efforts to tamp down rising prices. It comes a day after Federal Reserve chair Jay Powell said the bank’s battle with inflation was “not yet done”. Staunovo said: “Higher energy prices could become a concern for financial markets if it would further delay the start of interest rates cut by key central banks.” The US Department of Energy on Wednesday said it was cancelling its latest plans to purchase oil to refill the nation’s emergency crude stockpile amid the rise in prices. The Strategic Petroleum Reserve has been drawn down in recent years to offset shortfalls sparked by Russia’s full-scale invasion of Ukraine.
The rise in crude prices has contributed to increasing petrol prices ahead of the summer driving season that begins next month. The uptick has become a mounting source of concern in the White House as November’s presidential election looms. Washington recently warned Ukraine to call off strikes on Russian oil refineries over fears it could fuel the oil price rally.
Yellen warns China of ‘significant consequences’ if its companies support Russia’s war in Ukraine
The US has warned of “significant consequences” if Chinese companies provide support for Moscow’s war against Ukraine in one of the sharpest messages it has yet delivered to Beijing. Following discussions in Guangzhou on Friday and Saturday, the US Treasury said: “Secretary Yellen emphasised that companies, including those in the PRC, must not provide material support for Russia’s war against Ukraine . . . and the significant consequences if they do so.”
Janet Yellen’s warning comes after secretary of state Antony Blinken told EU and Nato foreign ministers that Beijing was assisting Moscow “at a concerning scale”, and providing “tools, inputs and technical expertise”. They quoted Blinken as saying the assistance was particularly focused on Russia’s production of optical equipment and propellants and its space sector, which he said “not only contributes to Russia’s aggression in Ukraine but threatens other countries”. Blinken raised the concerns about China in every session of a meeting of Nato foreign ministers.
Western countries have imposed dozens of rounds of sanctions and trade embargoes against Russia in a bid to cripple its economy, starve it of military supplies and halt its two-year war against Ukraine. But Moscow has been able to keep its economy running and scale up its defence industry owing in large part to expanded trade with China, imports from third countries of so-called dual-use goods that can be used to make weapons, and direct military supplies from North Korea and Iran. Russia’s ability to raise significantly production of arms, particularly artillery shells, missiles and kamikaze drones, has spooked western capitals as they rush to increase their own defence output to give Kyiv a chance to withstand Moscow’s onslaught.
President Joe Biden raised the issue directly with President Xi Jinping in a phone call on Tuesday. The White House said Biden voiced concern about China’s “support for Russia’s defence industrial base and its impact on European and transatlantic security”. China’s trade with Russia has more than doubled since 2020 from USD 108 bn to USD 240 bn last year, with business people flocking across the border to explore opportunities following western sanctions. Beijing maintains it does not provide lethal support to Russia and that it is the west that is “adding fuel to the fire” of the conflict.
