Fed holds rates steady, market shifts focus to Jackson Hole

Fed holds rates steady, market shifts focus to Jackson Hole
The U.S. Federal Reserve decided to keep interest rates unchanged in its latest decision. Attention is now turning to the upcoming Jackson Hole Symposium, where Federal Reserve Chair Powell's comments will be closely watched ahead of the September rate decision and updated economic projections. Meanwhile, the U.S. Treasury revised down its borrowing estimate for the July to September period, reflecting a slower pace of asset runoff. However, the market was impacted more by the weaker-than-expected nonfarm payroll data and to a lesser extent, the soft ISM data. This led to a rally in U.S. Treasuries over the week.
Elsewhere, the Bank of Japan tightened its policy as expected, hiking rates by 15 basis points and tapering its quantitative easing program. Corporate earnings were mixed, with about 40% of S&P companies and 24% of Stoxx 600 companies reporting. The market was also looking for more policy support from China, but the focus was on better implementation of existing measures.
In the emerging markets, Ethiopia secured a USD 3.7 bn IMF program, while Egypt unlocked USD 820 mn after the IMF completed a review of its program. Colombia proposed a larger 2025 budget amid fiscal challenges, even as its central bank cut rates. The Brazilian real was relatively stable, but there are signs the interest rate cutting cycle may be over. The main emerging market event of the week was the election in Venezuela, which was marred by unrest and allegations of fraud.
Turkey's inflation cools, but challenges remain
In July, Turkey saw a sharp decline in its headline inflation rate, dropping to 61.8% from 70.6% the previous month. This slowdown was largely due to base effects, meaning the comparison to the previous year's high inflation numbers. However, the central bank's preferred measure of monthly price growth actually increased more than expected, rising to 3.23% in July compared to 1.64% in June. This was driven by hikes in administered costs like water and electricity, which the central bank expects to temporarily prop up inflation.
Despite the easing of headline inflation, the central bank maintains that domestic demand has not slowed as much as previously anticipated. Additionally, the services sector continues to face persistent price pressures, with annual services inflation remaining elevated at 85.6%.
Looking ahead, the central bank is expected to revise its year-end inflation forecast upwards when it presents new projections on August 8th. Convincing households and businesses of the credibility of the inflation outlook remains a challenge, as their own inflation expectations are significantly higher than the financial markets.
In summary, while Turkey has seen a notable drop in headline inflation, the central bank still faces several hurdles in its efforts to rein in price pressures and anchor inflation expectations.
Saudi Aramco lags behind oil stocks despite rising prices
In a year when shares of major oil companies have hit record highs, Saudi Aramco's stock has gone in the opposite direction. Aramco's stock is down 17% in 2024, making it the worst performer among the world's 10 largest oil companies by revenue. This is because the company has been cutting production at the request of the Saudi government, which owns 97% of Aramco.
Meanwhile, other oil stocks have seen significant gains, with PetroChina up 24% in Hong Kong, Exxon Mobil up 17%, and Shell up 4.6%. The Saudi government relies heavily on Aramco's funding as it pushes its economic transformation plan, and the stock has come under additional pressure from a global market selloff driven by concerns about the Federal Reserve's policy response to a slowing US economy.
The war in Gaza and regional tensions have also weighed on Aramco's stock, even as crude prices have risen this year. The company is under pressure to maintain its high dividend, which currently yields 7.2% and mostly goes to the Saudi government, as the kingdom's economy has shrunk for four straight quarters and the budget is expected to be in deficit for years. Investors are now awaiting Aramco's second-quarter earnings report, which is expected to show net income of around USD 27.8 bn, in line with the previous quarter.
Middle East conflict shakes investor confidence in Israeli assets
The recent escalation of the conflict in the Middle East has led to mounting asset losses in Israel and neighboring countries, signaling that global investors are reassessing their earlier optimism that the war would be contained. The Israeli shekel has borne the brunt of this newfound caution, posting the biggest losses since March 2020. The nation's local-currency bonds were the worst performers among emerging-market peers, with investors experiencing total losses of 4.6% in the first four days of the week. Israel's dollar-denominated bonds also returned some of the biggest losses in the asset class.
Violent escalations, including the killings of Hamas and Hezbollah leaders and vows of revenge by the groups, shook investor confidence this week. Investors feared that Iran may engage directly against Israel, potentially posing a global geographical threat. These events came just as riskier assets faced turbulence amid twists in the US presidential election campaign.
Meanwhile, the rest of the emerging markets are diverging from the Middle East. A Bloomberg index of emerging-market local-currency bonds has advanced for four successive days, reaching the highest level since March 2022. A similar gauge of dollar-denominated debt capped a second week of gains and traded at the highest level since February 2022. Emerging-market currencies also rose this week, with Malaysia's ringgit completing a 10-day surge.
