Turkey’s Central Bank delivers 250bps hike to 45%, signals pause in the record-setting tightening cycle

The Central Bank of Turkey (CBT) delivered a well telegraphed 250bps hike, bringing its main policy rate to 45%. The CBT said that it considers its policy stance to be “sufficiently tight” now following a record-breaking cycle that crystalized 3650bps of policy tightening since June 2023, but signaled it will remain responsive to changes in the inflation outlook as normalizing the macro environment remains the authorities’ top priority. Turkey’s new economic team under the leadership of Minister of Finance Simsek and CBT Governor Erkan continue to deliver on a market-friendly pivot back to orthodox macroeconomic policy management that also appears to enjoy the full backing of President Erdogan. In that context, we think that markets will increasingly be warming up to the idea that Turkish assets, and especially local currency sovereign debt, could be one of the standout stories in EM this year, supported by a return to economic orthodoxy and a number of favorable technical factors. In terms of the next fundamental catalysts, the focus is on the upcoming local elections on March 31st in which it is expected that the candidates supported by President Erdogan to do well, further validating the macro normalization program championed by Mr. Simsek and Ms. Erkan. Furthermore, it is expected a significantly tighter onshore financial conditions to contribute to a meaningful disinflation trend around mid-year. This should crystallize high ex-post real interest rates, support both the FX and CBT reserves, and lead to further improvement in overall investor sentiment.

Fed rate decision could be the prelude to a march cut

Federal Reserve policymakers may finally be right on the verge of cutting interest rates. Going into this week’s two-day policy meeting, which wraps Wednesday afternoon in Washington, investors are assigning roughly even odds to the prospect that the US central bank will start lowering borrowing costs at its next decision in March. That makes Fed Chair Jerome Powell’s press conference, and any signal he may or may not choose to send, of critical importance. It all comes down to how Powell and his colleagues have been reading the recent spate of economic data. On one hand, inflation numbers continue to surprise to the downside. The Fed’s preferred gauge decelerated to 2.9% in December, crossing below 3% for the first time since early 2021, according to data published Friday. On the other, consumer spending continues to be surprisingly robust. It’s undoubtedly getting a boost from the downdraft in inflation, but the strength still may keep some worried that price pressures could mount once again.

ECB keeps interest rates unchanged but could cut it at any time this year, Villeroy Says

The European Central Bank kept interest rates on hold for a third straight meeting and stuck with wording that suggests cuts may still be some way off. While the ECB repeated that maintaining a record-high 4% deposit rate for sufficiently long will make a “substantial contribution” to taming inflation, traders priced in a 90% chance of a reduction in April. The Bank of Japan also held the line on its negative interest-rate policy. A week after, the Governing Council member Francois Villeroy de Galhau said that the European Central Bank could cut interest rates at any moment this year and all options are open at upcoming meetings. The comments sound a dovish tone after the ECB decided to keep its rates on hold on Thursday. While Christine Lagarde pushed back less forcefully than expected against market bets on a cut in the spring, the institution didn’t provide any formal guidance and other policymakers have taken a more cautious stance. Villeroy added that there are also risks that keeping policy too tight for too long inflicts undue damage on the economy.

More countries pull funding from UN agency over October 7 attack allegations
Several countries including the UK, Italy and Finland have joined the US in suspending their funding for the UN agency that aids Palestinian refugees after allegations that its staff may have taken part in Hamas’s October 7 attacks in Israel. UNRWA said on Friday that it had fired “several” employees and launched an investigation after receiving information from Israel about their alleged involvement. The US responded by halting funding for the agency. Since the announcement, the UK, Italy, Finland, Australia and Canada have said they would also suspend funding. The move piles pressure on to UNRWA, which has 30,000 employees, with 13,000 in Gaza alone. It is the primary agency for administering aid and running schools and hospitals for Palestinian refugees in the Middle East, including in the occupied West Bank and Gaza. The Palestine Liberation Organisation’s secretary-general Hussein al-Sheikh warned that the suspension of funding carried “great political and humanitarian risks” at a time when millions of Palestinians in Gaza depended on the agency for food, water and medicine. Israel Katz, Israel’s foreign minister, wrote on X that his government would not allow UNRWA to be part of “the day after” in Gaza, a reference to how the enclave would be run after the war ends.
