Escalating Middle Eastern tensions seemed to have little bearing on financial markets
Oil was driven higher by the news that Libya’s Sharara oil field (the largest in the country) had stopped production following protests, while limited shipping through the Red Sea had little bearing on crude oil earlier in the week. Events in Iran were also compatible with the narrative of escalating tensions, but barely moved risk. If the theme of late last year was around lower oil prices, lower U.S. Treasury yields and higher equities, then the reverse was almost true in the first week of January.
In fact, the Russell 2000 had its worst day since last March’s banking crisis (-2.7%) on Wednesday and the Nasdaq completed a five-day losing streak for the first time since December 2022. All tenors of the U.S. Treasury curve rose above 4.0% after a strong non-farm payroll report, which highlights the resilience of the U.S. economy. However, other data points were generally weak. The ISM manufacturing index recorded its fourteenth month in contraction, while JOLTS (job openings) were down to the lowest level since March 2021. The pace of hiring also declined to its lowest level since 2014.
FOMC minutes highlighted the divide between officials and the market when it comes to interest rate cuts in 2024 as futures are pricing in 130bps of cuts relative to Fed officials expecting just 75bps. Intriguingly the minutes also revealed a debate around slowing the pace of quantitative tightening, which was similar to March of 2019 which prematurely ended in September of that year with “repocalypse”.
Saudi Arabia cuts oil prices to Asia as market weakness persists
Saudi Arabia will cut key crude prices for buyers in all regions, including its main Asia market, for February amid persistent weakness in the market. Oil consumption typically eases during February and March, with refiners using the period to shut some facilities for periodic maintenance. At the same time, strong global supply, including from the US, is raising the likelihood of a surplus that forced the OPEC+ group, led by Saudi Arabia and Russia, to extend output cuts into this year.
Global crude prices declined in 2023 for the first time since 2020. The market has so far shrugged off concern over the Israel-Hamas war and deepening Middle East turmoil. The OPEC+ group’s production cuts are also aimed at preventing a buildup of oil in storage, amid concern a sluggish economy will crimp global demand. Saudi Arabia is taking on the bulk of the burden, with voluntary cuts of 2 million barrels a day through the first quarter and possibly longer.
The global supply chain is reeling from the Red Sea attacks
The price of sending goods around the world is spiking after six weeks of disruptions in the Red Sea, where Iran-backed Houthi militants are attacking commercial shipping vessels. The disruptions pose a threat to the global economy, nearly four years after COVID woke the world up to the existence of supply chains. The situation could mean higher prices, just as inflation is coming down, and cause shortages of goods, just as retailers have finally recovered from the roller coaster of the past few years.
About 30% of global container ship volume moves through the Suez Canal, which links the Red Sea with the Mediterranean Sea. But since the Houthi attacks got underway, shippers have been forced to reroute container vessels to avoid the area. The situation is unfolding at the same time that the Panama Canal — which handles 8% of shipping volume — is at reduced capacity due to drought, and shippers were using the Red Sea as an alternate route.
At the bottom line, the longer the disruptions persist, the stronger the stagflationary effects for the global economy. Already, some retailers are warning about shipment delays.
Turkey inflation in line with expectations
December inflation printed at 64.77% y/y (vs. Bloomberg consensus of 64.95%) up from 61.98% in November but down on a monthly basis to 2.93% from 3.28%. Core inflation continued to accelerate on durable goods, services, and rent.
We think that the data supports another 250bps hike from the Central Bank of the Republic of Turkey later this month, particularly in context of the 49% minimum wage hike that came into effect at the start of the year. This would bring the policy rate to 45%, helping to support a slower rate of TRY depreciation and normalization of the local curve later this quarter.
China factory activity posts worst contraction in six months
China’s factory activity shrank in December to the lowest level in six months, fueling expectations the government may have to act soon to add impetus to the economy. The official manufacturing purchasing managers index declined to 49, the National Bureau of Statistics said in a statement on Sunday. That was weaker than the median forecast of 49.6 by economists in a Bloomberg survey, and matched the reading seen in June.
The PMI figures provided more signs of weakness in China’s economic recovery in the final months of the year. They are also likely to add pressure on fiscal and monetary policymakers to act urgently, after leaders vowed to maintain a pro-growth stance in 2024. Durable prosperity in China needs more than just adding fuel to a tired growth engine. It needs deeper reform of the growth engine itself.
