ECB eases policy and U.S. economy accelerates, and global oil faces downward pressure
The European Central Bank (ECB) lowered interest rates by 25 basis points (bps), bringing the deposit rate to 3.25%. This marks the first consecutive rate cuts of the current cycle, with prior adjustments made in June and September. Italy's 10-year bond spread over German Bunds narrowed to its lowest point since November 2021, reflecting improved market sentiment. Inflation in both the UK and New Zealand fell sharply below expectations, a concern echoed by ECB President Lagarde. Meanwhile, U.S. growth accelerated, with the Atlanta Fed forecasting 3.4% annualized GDP growth for the third quarter.
On the geopolitical front, markets were reacting to shifting odds in U.S. elections, with rising favorability for Trump. Investors were wary of potential tariffs under a protectionist agenda. Despite this, the Dow Jones reached new highs, while U.S. investment-grade spreads hit their tightest levels since 2005. Safe-haven assets saw mixed reactions; gold climbed to a new peak above USD 2,700 per ounce, and the dollar strengthened to its highest since August.
In China, local media stirred expectations of significant fiscal stimulus, speculating on RMB 6 tn in ultra-long government bonds, alongside a notable increase in "white-list" project loans. Still, China's inflation and commodity prices, including crude oil, softened amid slower demand and lower global forecasts from OPEC. Geopolitical tensions eased, particularly as Israel backed away from striking Iranian facilities, contributing to improved sentiment in Lebanese sovereign bonds.
Oil prices show how numb traders have become to US sanctions
A week ago, the US government imposed yet more sanctions on Iran’s oil trade. Crude prices have sagged more than USD 5 a barrel since. The decline was largely driven by indications that Israel is going to avoid attacking Iran’s oil infrastructure — one of the market’s big concerns. But the drop nevertheless highlights how unfazed traders are by actions the U.S. takes against foes that are large producers of oil — be it Iran or Russia. While that might change with the outcome of the Nov. 5 election, for the time being traders are skeptical that sanctions will send prices higher as Washington seeks to keep a lid on fuel costs and balance competing priorities with China, a major buyer of Iranian oil.
The Oct. 11 measures against Iran essentially mean the US can target any part of the Islamic Republic’s oil trade, and theoretically go after almost anyone who deals with it. But US officials privately concede that there’s a reluctance to target the biggest Chinese oil buyers and Emirati middlemen who’ve helped Iran’s oil exports surge since the second half of 2019, the period shortly after the Trump administration re-imposed restrictions on the trade.
Simply put, Washington has the means to hurt Tehran but has refrained from pulling the most aggressive levers as that would risk oil market volatility and complicate wider foreign policy goals. Treasury Secretary Janet Yellen denied that the US has gone easy on Iran, and called the Oct. 11 move a potential “prelude” to additional measures.
Gold hits record high as rate cuts and Middle East tensions fuel demand
Gold surged to an all-time high on Monday, fuelled by geopolitical tensions and central bank interest rate cuts.
Bullion’s price climbed 0.4% to USD 2,732.45 a troy ounce in early trading in London on Monday, representing a 40% gain in the past year. The war in the Middle East, coupled with uncertainty over the outcome of next month’s US presidential election, have supercharged gold’s allure as a haven asset.
The anticipation of further rate cuts, with the US Federal Reserve next meeting on November 6-7, has also helped propel gold prices this year. Gold does not yield any interest, so prices typically benefit from falling interest rates. Many global central banks are in easing mode, with recent rate cuts in the eurozone, Canada and the UK, among others. Although physical gold demand has been dented by high prices in the top market China, buying from central banks has been very strong as they diversify their reserves away from the dollar. During the first half of this year, central bank buying hit a record high of 483 tonnes, according to the World Gold Council, the industry body. Western investors have also poured into gold since the summer, with five consecutive months of global inflows into gold-back exchange traded funds during May to September.
The risk of fiscal instability and uncertainties surrounding the US presidential election as well as central banks diversifying away from the US dollar. The outcome of the US election on November 5 between vice-president Kamala Harris and former president Donald Trump is looking very close, adding to the uncertainty. There are a lot of risks around the next few weeks, with the US election coming up.
Silver prices have also climbed sharply, hitting a near 12-year peak, reflecting tight supply for the metal, which is used in electronics and photovoltaic cells, as well as a knock-on effect from rising gold prices.
IMF chief warns of ‘unforgiving’ debt backdrop and low growth
The head of the IMF has warned of an “unforgiving” economic backdrop for government finances around the world as she highlighted a widespread reluctance among politicians to rein in spending and raise taxes. Kristalina Georgieva, the fund’s managing director, said rising levels of borrowing meant a growing share of government revenues was being used to cover interest payments, while “lacklustre” growth heightened the challenge of curbing debts.
“Our forecasts point to an unforgiving combination of low growth and high debt — a difficult future,” said Georgieva. Countries faced “high and rising public debt — way higher than before the pandemic”, she added, even after a fall in debt-to-GDP levels as inflation lifted nominal growth.
The managing director’s remarks ahead of next week’s IMF and World Bank annual meetings come as global public debt heads to a record USD 100 tn by the end of 2024. Borrowing surged during the early stages of the coronavirus outbreak as economies were locked down. Many governments, including those of the world’s largest economies, are yet to bring spending under control. The US is still running substantial budget deficits, while China’s government has recently pumped funds into the economy in an effort to support weak growth.
The IMF confirmed the world’s two largest economies were driving the global rise, in findings published this week. But in prepared remarks Georgieva also highlighted a “frightening evolution” in emerging and low-income countries, as more government income is set aside to honour debt-servicing commitments. Georgieva said governments needed to lower debt and rebuild fiscal buffers to cope with potential economic shocks — something the managing director said “will surely come, and maybe sooner than we expect”.
China expands existing measures for property sector
The press conference held by the Ministry of Finance (MOF) over the weekend and joint press conference with MOF, PBOC and MOHURD (Minister of Housing and Urban-Rural Development) on Thursday delivered additional stimulus signals and commitments. The most notable development is the new RMB 2 trillion in loans for stalled housing projects, set to bring the total loans for the year to over RMB 4 trillion.
The developments are in line with expectations for a ‘step-up’ in reactive stimulus measures in response to weaker growth and the evolving external backdrop but remain short of a big-bang approach. In our view, the frequent press conferences reflect a growing recognition and need to push more support but are shy of a deep policy pivot that fully addresses cyclical or structural weaknesses. We see room for continued ‘step-ups’ in policy measures between now and year-end with a close watch on the Standing Committee meeting later this month or early next month and the Central Economic Work Conference at year-end for initial 2025 guidance.
